The instructor was saying that the second version -- 'they said, "hello"' -- should have the 'hello' capitalized, which seems to be what everyone's saying above. I had always seen dialogue as part of the sentence, capitalizing-wise, and not realized it gets its own separate, capitalization treatment.
Well, mostly. Exceptions always, of course, are the rule.
